🔑 The Core Mechanisms
Direct Network Effects (Metcalfe’s Law)
The value increases directly as more nodes (users) join the identical network.
- Example: The telephone. 1 telephone is worthless. 2 telephones have 1 connection. 10 telephones have 45 connections. (Formula: ).

Indirect (Cross-Side) Network Effects
The value increases for one user group when a different user group joins the platform.
- Example: iOS App Store. Users don’t care if other users join; they care if developers join. Developers only care if users join.

Data Network Effects
The product mathematically improves via algorithmic learning as more users interact with it.

📊 Worked Example: The Cold Start Problem (Uber)
The Problem: A network with zero users has zero value. How do you start it?
The Solution: You subsidize it or fake it until it tips.
- Uber launched in San Francisco. A rider opens the app—no cars? They delete it. A driver waits for a ping—no pings? They quit.
- The Hack: Uber paid black car drivers a guaranteed hourly wage (subsidizing the supply side) to just drive around empty.
- Because the supply was artificially injected, when riders opened the app, they saw cars (3-minute wait times). Riders used the app.
- Once riders were locked in, Uber stopped paying the hourly guarantee to drivers because the organic demand was now high enough to sustain them. The network tipped.
⚠️ Common Mistakes
- Confusing Virality with Network Effects: A viral YouTube video gets shared a million times (high virality) but the video itself doesn’t become internally better or more valuable because 1 million people watched it. Facebook, however, becomes inherently more useful when your 10 friends join. Virality is a growth tactic; Network Effects are a structural moat.
- Ignoring Asymptotic Effects: Uber has a severe asymptote. Going from a 15-minute wait time to a 3-minute wait time creates massive value. But going from a 3-minute wait time to a 2-minute wait time creates almost zero marginal value. This makes Uber vulnerable to competitors (Lyft), whereas Facebook has no asymptote.
- Multi-tenanting: A driver can have both the Uber and Lyft apps open simultaneously. This destroys the network effect moat because the supply is not exclusive.
